1. Look beyond the revenue

Lemonade's revenue isn't the best gauge of its growth right now, since a change to its reinsurance structure in the second half of 2020 is throttling its year-over-year comparisons.

2. Focus on its disruptive potential

Lemonade streamlines the byzantine and time-consuming process of purchasing insurance with a single AI-powered app. It uses algorithms and chatbots to insure users within 90 seconds and process claims within three minutes.

3. But don't ignore the headwinds

However, the bears will point out that Lemonade's stock is still very expensive at over 30 times this year's sales. Many other traditional insurance stocks -- including Allstate ( NYSE:ALL) and The Travelers Companies ( NYSE:TRV) -- only trade at about one times this year's sales.

4. Short-term investors need not apply

I own a small position in Lemonade because I've noticed its striking similarities to companies like Zillow ( NASDAQ:Z), Expedia ( NASDAQ:EXPE), and Square ( NYSE:SQ) -- which all disrupted legacy markets and generated multibagger returns.

The online insurer continues to expand while taking big risks

Lemonade 's ( LMND -3.48% ) stock dipped 5% in after-hours trading Monday after the online insurer posted its third-quarter earnings and announced its plans to buy Metromile ( MILE -5.51% ), a digitally native provider of pay-per-mile auto insurance, for $500 million in stock.

How fast is Lemonade growing?

Lemonade's year-over-year revenue growth over the past 12 months was distorted by its launch of proportional reinsurance agreements in 2020's third quarter. With these agreements, Lemonade cedes 75% of its premiums to reinsurers in exchange for a 25% commission for every ceded dollar.

Bottom-line blues and a big acquisition

Lemonade's top-line growth looks impressive, but its gross loss ratio rose sequentially as its adjusted gross margin dipped.

Potentially disruptive, but very speculative

If you believe Lemonade can disrupt the traditional insurance industry and gain tens of millions of new customers, this could be a good time to open a small position in the stock. However, I wouldn't recommend making Lemonade a core portfolio holding yet, since it's still too speculative and will face even steeper losses after it buys Metromile.

What's the deal with all this hype?

Let me first be crystal clear about one thing: This is not a call to rush to your broker with a huge buy order in hand. By all traditional metrics, Lemonade is not worth its $10 billion valuation -- at least not yet. Piling into a stock like this is just begging for trouble.

Why an investor might want to buy... and how

So what's an investor to do? Do not go out and bet the farm on this small-but-promising upstart. On the contrary, I'd keep any purchase very small. For me, that means buying an initial position in a company like Lemonade totaling 0.5% or less of my portfolio. If you have $100,000, that's a $500 initial stake.

The Bottom Line: Is Lemonade Stock Worth Buying?

Lemonade has generated significant interest in a fascinating model that will upend the insurance industry – assuming it catches on. At the moment, there is every reason to believe it will.

The AI-powered online insurer continues to expand -- even if its headline growth rates don't seem that impressive

Lemonade ( LMND -7.40% ) stock tumbled on Aug. 5 after the online insurer posted its second-quarter earnings report. Revenue fell 6% year over year to $28.2 million, but it came in higher than analysts' estimates. The net loss widened from $21.0 million to $55.6 million, or $0.90 per share, which still matched Wall Street's expectations.

Looking beyond Lemonade's revenue

Back in the third quarter of 2020, Lemonade launched proportional reinsurance agreements with several insurers. In its most recent 10-K filing, the company explained the set-up for this new model:

Looking beyond its net loss

Lemonade's net losses look ugly, but its gross loss ratio actually declined sequentially from a whopping 121% in the first quarter -- which bore the full impact of the Texas winter storm in February.

Lemonade remains a speculative (but fascinating) stock

Lemonade is trying to disrupt the traditional insurance market with an all-in-one AI-powered app that insures customers within 90 seconds. This approach, which bypasses the byzantine process of buying insurance plans, has made it a popular platform for younger and first-time insurance buyers.
